An example of spatial locality is when I bought my first powerbook.  After my purchase, I kept buying apple products one after another.  This reflects spatial locality because items nearby were bought.  An example of temporal locality is when I buy a new piece of clothing, I tend to wear it more than once a week.  This reflects spatial locality because the item bought was worn more often.

Your Answer for Question 2:
The purpose for not using higher order bits, is so that the tag can be used as an index to select the unique entry in the cache corresponding to the supplied address.  If we took high-order bits, then it would be dificult to know whether the data in the cache corresponds to a requested word.
